### 36120  —  Income Capitalisation Method

Valuation Fundamentals (36100)

1
#### Overview

Node 36120 addresses the income capitalisation method, one of the core valuation methodologies applied to income-producing property in the Australian market, alongside sales comparison, discounted cash flow, cost and summation, and hypothetical development. Income capitalisation derives an opinion of value by capitalising the net income a property generates, or is capable of generating, at a rate of return considered reflective of the risk and characteristics of that income stream and asset class.

The method is most widely applied to commercial, industrial, and retail property let on established lease terms, where a stabilised net income figure can be identified with reasonable confidence and an appropriate capitalisation rate can be derived from comparable market transactions. It is applied in both its simple form, where a single capitalisation rate is applied to a single income figure, and in its more elaborate term and reversion form, where a property's income is divided into a term at the passing rent and a reversion at an estimated market rent.

This node serves valuers, investors, and financiers seeking to understand how income capitalisation operates as a valuation methodology, complementing the sales comparison method addressed in node 36110 and the discounted cash flow method addressed in node 36130.

2
#### Scope & Boundaries

This node addresses the income capitalisation method as applied to income-producing property, including the derivation of net income, the selection of an appropriate capitalisation rate, and the term and reversion variant of the method. It does not address the discounted cash flow method, addressed in node 36130, nor the detailed analysis of yields and capitalisation rates as an investment metric, addressed in node 33310.

It does not address the fundamental principles common to all valuation methods, addressed in node 36100, nor the sources of comparable market evidence from which capitalisation rates are derived, addressed in node 36420.

Scope Note
This node describes generally applicable principles of the income capitalisation method as at the time of writing. The capitalisation rate appropriate to a given property depends on prevailing market conditions, asset class, lease profile, and location, and requires the judgement of a suitably qualified valuer.

3
#### Key Concepts

Net Income
The income derived from a property after deduction of outgoings recoverable from and payable by the owner, calculated on either a passing or a market basis and forming the numerator in the capitalisation calculation.

Capitalisation Rate
The rate of return applied to a property's net income to derive an opinion of capital value, expressed as a percentage and derived by analysis of comparable sales of similarly income-producing property.

Term and Reversion
A variant of the income capitalisation method in which a property's income is valued in two parts: a term at the passing rent until the next rent review or lease expiry, and a reversion at an estimated market rent thereafter.

All Risks Yield
A single capitalisation rate intended to reflect, in one figure, all factors bearing on the risk and growth prospects of a property's income stream, commonly applied where a property's income is expected to remain broadly stable.

#### Regulatory & Legal Framework

-

API/IVSC Professional Practice Standards
Australian Property Institute & International Valuation Standards Council
Set the methodological standards governing the application of income capitalisation, including the derivation of net income and the selection of a capitalisation rate.

-

AASB 13 Fair Value Measurement
Australian Accounting Standards Board
Governs the use of income capitalisation and related methods where property is valued for financial reporting purposes.

-

Valuation of Land Act
State Valuers-General
(state-based, for example the Valuation of Land Act 1916 (NSW) and equivalent legislation in other states) establishes the statutory basis on which value derived by income capitalisation is applied for rating and land tax purposes.

5
#### Practical Application

The form of income capitalisation a valuer applies depends on the stability and structure of the subject property's lease income.

| Scenario | Application | Outcome |
| -------- | ----------- | ------- |
| A leased suburban office building is valued for a refinance | The valuer capitalises the passing net income at a rate derived from comparable office sales | The capitalised value supports the lender's assessment of security value |
| A shopping centre with a mix of lease expiries is valued for sale | The valuer applies a term and reversion approach, valuing the term at passing rents and the reversion at market rents | The combined term and reversion value informs the vendor's asking price |
| An industrial warehouse let on a long lease is valued for a portfolio acquisition | The valuer applies an all risks yield derived from recent comparable industrial sales | The capitalised value supports the purchaser's offer and due diligence process |
