Due Diligence Frameworks (33500)

#### Overview

Financial and tenancy due diligence is the investigation of a property's income, expenses, and, for a tenanted asset, its lease arrangements, undertaken by a prospective purchaser to verify that the financial performance and tenancy profile represented by the vendor is accurate and to identify risks that may affect future income or expenditure. It is a core component of due diligence for any income-producing property, particularly commercial and multi-tenant assets.

Where a residential purchase generally requires limited financial due diligence beyond confirming outgoings such as council rates and, for strata property, body corporate levies, an income-producing commercial or residential investment property requires a more detailed review encompassing lease abstracts, rental history, arrears, outgoings recovery, and the financial standing of tenants.

This node addresses the principal components of financial and tenancy due diligence applied to Australian investment property transactions, connecting to the lease structuring and investment analysis content addressed elsewhere in this encyclopedia.

2
#### Scope & Boundaries

**This node covers:**

- Review of income and expense statements, lease abstract preparation, rental arrears and outgoings recovery analysis, and tenant financial standing assessment as components of due diligence on an income-producing property

**This node does not cover:**

- Detailed commercial lease structuring and drafting → refer to Node 34210
- Outgoings recovery mechanisms in detail → refer to Node 34220
- Yield and valuation methodology applied to the resulting income figures → refer to Node 33310

Scope Note
This node describes the general practice of financial and tenancy due diligence on Australian investment property as at the time of writing. It does not constitute financial or legal advice, and any assessment of a specific property's financial performance or tenancy risk should be obtained from an appropriately qualified adviser. Findings described here are illustrative of common practice and do not represent an assessment of any particular asset.

#### Key Concepts

Lease Abstract
A lease abstract is a summary document extracting the commercially significant terms of a lease — rent, rent review mechanism, outgoings recovery basis, option terms, and expiry date — prepared for each tenancy in a property as a core input to financial due diligence, allowing a purchaser to assess income security and risk across the tenancy schedule as a whole.

Tenancy Schedule
A tenancy schedule is a consolidated summary of all tenancies in a property, typically prepared by the vendor or its agent and independently verified by the purchaser during due diligence, showing current rent, lease expiry, options, and arrears status for each tenant and forming the basis for the purchaser's income assessment.

Rental Arrears and Outgoings Reconciliation
Review of rental arrears identifies tenants who are behind on rent or outgoings payments, a material risk factor in assessing income security, while an outgoings reconciliation confirms that recoverable expenses have been correctly charged to and recovered from tenants in accordance with their lease terms, both standard components of financial due diligence on a tenanted asset.

Tenant Financial Standing
Assessment of a tenant's financial standing, particularly for a property with a small number of tenants contributing a large proportion of income, involves reviewing publicly available financial information, credit reports, or requesting financial statements, and informs the purchaser's view of income security over the balance of the lease term.

#### Regulatory & Legal Framework

-

State and territory retail and commercial leases legislation (e.g. Retail Leases Act 1994 (NSW), Retail Leases Act 2003 (Vic))
State small business commissioners and fair trading regulators
Governs disclosure obligations, outgoings recovery, and rent review mechanisms for retail leases, forming a key reference point for lease abstract review during financial due diligence.

-

Corporations Act 2001 (Cth)
Australian Securities and Investments Commission
Governs the public financial reporting obligations of corporate tenants, relevant to a purchaser's assessment of tenant financial standing where the tenant is a reporting entity.

-

Australian Accounting Standards
Australian Accounting Standards Board
Governs the treatment of lease income and expenses in vendor-provided financial statements reviewed during financial due diligence.

5
#### Practical Application

A purchaser of a tenanted commercial or investment property typically commissions a lease abstract for each tenancy during the due diligence period, cross-checking abstracted terms against the vendor's tenancy schedule and rent roll to identify any discrepancies. Outgoings recovery is reconciled against the current year's actual expenditure to confirm the vendor's recovery position is accurate and sustainable going forward.

Where financial or tenancy due diligence identifies a material risk — a large tenant in arrears, an unrecoverable outgoings shortfall, or a significant lease expiry with no indication of renewal — the purchaser typically responds through a price adjustment, a vendor warranty or indemnity, or in some cases withdrawal from the transaction.

| Scenario | Application | Outcome |
| -------- | ----------- | ------- |
| Purchaser acquiring a multi-tenant commercial building | Purchaser commissions lease abstracts for all tenancies and reconciles the vendor's tenancy schedule against underlying lease documents | Discrepancy identified between represented and actual rent for one tenancy; purchase price adjusted to reflect corrected income |
| Purchaser acquiring a property with one tenant contributing 80% of income | Purchaser reviews the tenant's publicly available financial statements and payment history | Purchaser incorporates a tenant concentration risk premium into its required yield, reducing the offer price accordingly |
| Purchaser acquiring a retail property subject to outgoings recovery | Purchaser reconciles the vendor's outgoings statement against actual invoiced expenditure for the preceding 12 months | Reconciliation confirms recovery is accurate; purchaser proceeds without adjustment |
