Investment Analysis & Metrics (33300)

#### Overview

Discounted Cash Flow (DCF) analysis is the principal method by which Australian institutional investors, fund managers and valuers translate a forecast stream of property income and capital events into a single present-day figure of worth. Where the parent node 33300 addresses investment metrics broadly, including the role of the internal rate of return (IRR) as a summary output, this node examines the DCF methodology itself: how the cash flow forecast is constructed, how the discount rate is derived, how the terminal value is estimated, and how the resulting model is interrogated through sensitivity and scenario testing.

The technique matters because property income is rarely uniform. Leases expire, rents reset to market or by fixed increments, vacancies arise, and capital is periodically required for refurbishment or leasing incentives. A capitalisation rate applied to a single year of net income cannot capture this variability with precision, whereas a multi-year DCF model explicitly forecasts the timing and magnitude of each cash flow and discounts it to present value at a rate reflecting the time value of money and the risk borne by the investor.

In Australian practice, DCF modelling sits alongside capitalisation rate analysis as a cross-check rather than a substitute. Institutional buyers, superannuation funds and valuers typically prepare both, reconciling the DCF-derived value against direct capitalisation and comparable sales evidence before forming a final view of investment merit or market value.

2
#### Scope & Boundaries

**This node covers:**

- DCF methodology as applied to existing income-producing property investments — commercial, industrial, retail and, increasingly, residential build-to-rent assets — where the objective is to assess acquisition merit, hold/sell decisions, or to support a valuation under the income approach
- Forecast period conventions, discount rate construction, terminal value estimation, treatment of capital items within the cash flow, and sensitivity analysis

**This node does not cover:**

- Residual land value analysis or development feasibility modelling → refer to the 32200 Development Feasibility & Finance group
- Capitalisation rate derivation in isolation → refer to Node 33310
- Broader total return measurement → refer to Node 33330

Scope Note
This node addresses DCF as applied to standing investment property. Development-stage DCF and residual land value modelling are addressed separately under node 32210 (Feasibility Modelling & DCF Analysis) and node 32220 (Residual Land Value Analysis). Jurisdictional coverage is national; no material variation in DCF methodology exists between Australian states and territories.

#### Key Concepts

Cash Flow Forecast Period
Australian commercial practice conventionally adopts a ten-year explicit forecast period, reflecting typical institutional lease terms and the point beyond which forecasting individual cash flows becomes unreliable. Shorter periods (five to seven years) are sometimes used for assets with shorter lease profiles or higher forecast uncertainty.

Discount Rate Selection
The discount rate applied to each forecast cash flow is typically built up from a risk-free rate, commonly proxied by the yield on Commonwealth Government Securities, plus a risk premium reflecting asset-specific factors such as sector, location, tenant covenant strength, lease expiry profile and liquidity. Where the analysis is undertaken from the perspective of a leveraged or corporate investor, the weighted average cost of capital (WACC) may be used instead.

Terminal (Exit) Value
Because the explicit forecast period cannot capture the full economic life of the asset, a terminal value is estimated at the end of the forecast horizon and discounted back to present value. Two principal methods are used: the exit capitalisation rate method, applying a cap rate to forecast net income in the year following the terminal year, and the Gordon growth perpetuity method, capitalising the final year's cash flow assuming a constant long-term growth rate. The exit capitalisation rate method dominates Australian institutional practice owing to its direct comparability with market-observed capitalisation rates.

Capital Expenditure, Leasing Costs and Incentive Amortisation
A defensible DCF model incorporates forecast capital expenditure for major repairs, refurbishment and building upgrades, leasing costs such as agent commissions, and the amortisation of leasing incentives over the term of the relevant lease. These items are deducted from gross income within the relevant forecast year, distinguishing net cash flow from accounting net income.

Sensitivity and Scenario Analysis
Because DCF outputs are highly sensitive to assumptions concerning rental growth, vacancy, discount rate and terminal capitalisation rate, standard Australian practice requires the model to be stress-tested across a range of inputs, commonly presented as a sensitivity table or tornado chart, alongside discrete scenarios (base case, upside, downside).

Modelling Software Conventions
Institutional Australian practice commonly uses ARGUS Enterprise for complex multi-tenant lease-by-lease modelling, particularly for office and retail assets, while bespoke Excel-based models remain widely used for smaller portfolios and single-asset analysis.

#### Regulatory & Legal Framework

-

Australian Property Institute (API) Professional Practice Standards
Australian Property Institute
Govern the conduct of valuations using the income approach, including DCF, by API-accredited practitioners.

-

International Valuation Standards (IVS)
International Valuation Standards Council
Adopted by reference in Australian valuation practice, IVS 105 sets out the conceptual basis for income-approach valuations, including DCF.

-

AASB 13 Fair Value Measurement
Australian Accounting Standards Board
Governs fair value measurement for financial reporting purposes, including disclosure obligations for entities using DCF-derived valuations.

-

Corporations Act 2001 (Cth)
Australian Securities and Investments Commission (ASIC)
Governs disclosure obligations for responsible entities of registered managed investment schemes and REITs where DCF outputs inform unit pricing or disclosure statements.

-

RICS Valuation – Global Standards (Red Book)
Royal Institution of Chartered Surveyors
Applied in Australia by RICS-accredited valuers, providing additional methodological guidance on discounted cash flow valuations.

#### Practical Application

DCF modelling is embedded in the acquisition due diligence process of Australian superannuation funds, unlisted property trusts, REITs and offshore institutional investors, where it is typically prepared alongside a direct capitalisation valuation and reconciled against comparable sales evidence before an investment committee approval is sought. It is also a standard component of formal valuations prepared for financial reporting, debt security and litigation purposes, particularly for assets with complex lease profiles such as multi-tenant office towers, shopping centres and large-format industrial estates. The analytical discipline DCF imposes also informs lending serviceability assessments at the margin, illustrating a connection between DCF outputs and the broader treatment of lending risk addressed elsewhere in property finance practice.

| Scenario | Application | Outcome |
| -------- | ----------- | ------- |
| Acquisition due diligence for a multi-tenant office tower with staggered lease expiries | Ten-year DCF constructed with tenant-by-tenant rollover assumptions, market rent reversion, leasing costs and incentive amortisation; exit value via capitalisation rate method | DCF-derived value reconciled against direct capitalisation and comparable sales to support or revise the offer price |
| Annual portfolio revaluation by a registered managed investment scheme for unit pricing purposes | DCF prepared by an external valuer under API standards, discount rate built up from risk-free rate plus asset-specific premium, sensitivity table disclosed | Valuation supports fair value disclosure under AASB 13 and informs the scheme's unit price |
| Hold/sell analysis for an industrial asset approaching a major capital works requirement | DCF incorporates forecast capex for roof replacement and associated downtime, modelled against base, upside and downside leasing scenarios | Sensitivity analysis demonstrates the asset's value is materially affected by capex timing, informing the disposal decision |
